Unlocking Profits with Utility CEFs for Steady Income

Unlocking Profits with Utility CEFs for Steady Income

Exploring the Demand for Utility Stocks

Utility stocks have become increasingly attractive as more investors recognize their role in meeting the growing demand for electricity driven by advancements in AI technology.

While some might think that these investment opportunities have plateaued, there is still a world of potential waiting to be explored.

What really matters is how we navigate this sector to maximize our gains. Here, I share a two-part strategy that could enhance your investing journey in utility stocks.

The first strategy involves focusing on closed-end funds (CEFs) that pay yields of 8% and higher. This approach allows investors to benefit from significantly higher returns compared to individual utility stocks or exchange-traded funds (ETFs).

Secondly, it’s crucial to fine-tune our timing when entering these utility CEFs. We must make our investments when prices are at their lowest and consider exiting when valuations become too high.

To illustrate this strategy, let’s look closely at two well-known utility CEFs. We’ll compare them to pinpoint the better investment option and understand the ideal timing for action.

Comparing Two Prominent Utility CEFs

The two CEFs under our lens are the Gabelli Utility Trust (NYSE: GUT), which offers a 10% yield, and the Duff & Phelps Utility and Infrastructure Fund (NYSE: DPG), with a yield of 6.3%.

Both funds invest in vital utility and infrastructure sectors. GUT, for instance, holds positions in leading companies like Nextera Energy, Duke Energy, and others.

On the other hand, DPG presents a similar lineup, boasting a substantial percentage of its assets in U.S. markets — 73% for DPG and 79% for GUT.

So, naturally, it would seem like GUT is the preferable option, given its higher yield. However, this is where the valuation aspect becomes critical, as there are noticeable disparities between the two funds.

Currently, DPG trades at an 11.5% discount to its net asset value (NAV), while GUT boasts an astonishing 87% premium.

This situation indicates that investors are paying a significant premium for GUT, which can prove risky if the premium levels off in the future.

Assessing Discount and Premium Levels

With GUT trading at such a high premium, it carries a certain level of risk. If the premium normalizes, investors could incur losses.

However, valuable insights emerge upon reflection. Just a while ago, GUT experienced a sizable premium, providing a solid return of 35% for those who invested back then, despite buying into what some deemed an expensive fund.

Making Smart Investment Timings

Buyers who invested earlier, during a significant peak in premium, might not have enjoyed the same success, only obtaining a 15% return.

This highlights an important lesson: even funds regarded as “overpriced” can yield positive outcomes if purchased during low premium periods.

Importantly, investors in GUT would enjoy substantial dividends during their investment period, complementing their capital gains.

In contrast, DPG has maintained a more static discount, limiting its investors' chances to capitalize on market fluctuations for gains. Such factors bolster the notion that GUT stands out among its peers.

Evaluating dividend histories confirms this outlook:

Stable Dividends vs. Uncertain Returns

DPG has seen its dividends reduced on two occasions over the past three years, while GUT has kept its payouts consistent. The idea that large payouts are unreliable is countered by GUT’s steady performance.

A comprehensive analysis of total returns will help solidify our understanding.

Significant Returns with GUT

The evidence is clear: GUT’s exceptional returns over time easily surpass those of DPG, whose ongoing double-digit discount aligns with its less impressive performance.

What does all this summarize? Two key takeaways:

  1. Investing long-term in GUT offers a reliable income stream alongside robust utility exposure. However, caution is warranted.
  2. Timing is crucial. It’s not ideal to purchase GUT at the moment, but keeping an eye on the fund could yield beneficial opportunities when its premium decreases.

This illustrates the significant impact of analyzing discounts to NAV while factoring in historical trends to identify promising CEF investment opportunities.

As we await GUT's premium to adjust, several other CEFs trading at attractive discounts—offering over 8% dividends—remain viable options in our pursuit of steady income.

Frequently Asked Questions

How does DPG's performance compare to GUT?

While DPG offers a lower yield of 6.3%, it trades at a discount to NAV, making it potentially less volatile than GUT, though with less potential for outstanding returns.
