How BlackRock's Strategic Buyback Program Boosts CEFs Profitability

How BlackRock's Strategic Buyback Program Boosts CEFs Profitability

A Strategic Look at BlackRock's Buyback Initiative

One often-overlooked way for closed-end funds (CEFs) to enhance profitability is through management share buybacks. Buybacks are familiar to many investors, typically seen in regular stocks, as they reduce the total share count, which subsequently boosts earnings per share and other metrics. However, CEFs operate slightly differently when it comes to this strategy.

In CEFs, the focus shifts to how buybacks influence the discount to net asset value (NAV). The NAV represents the actual worth of a CEF's underlying portfolio, and positioning this discount correctly can be a significant advantage for investors.

Gaining an Edge with Buybacks and Fixed Share Counts

For those in my community of CEF Insider followers, the appreciation of NAV discounts is crucial. Investing in discounted CEFs allows us to benefit as the discount narrows, which typically leads to an increase in the fund's market price.

This unique positioning occurs because CEFs maintain a fixed number of shares, often trading at prices that differ from their NAV. Consequently, many of these funds consistently trade at a discount.

A recent move by BlackRock has caught attention, as the firm put forth a program designed to mitigate discounts in their CEFs while also enhancing market prices. This initiative, previously announced, invites investors to sell their shares back to BlackRock at a rate of 98% of NAV, contingent upon the fund's discount falling to or below 7.5% over a designated three-month evaluation period.

Tracking BlackRock's Shrinking Discounts

Recent data from three prominent BlackRock tech funds illustrates the impact of their buyback strategy: BlackRock Science & Technology (NYSE: BST), BlackRock Science and Technology Trust II (NYSE: BSTZ), and BlackRock Innovation and Growth Trust (NYSE: BIGZ). Each of these funds is grappling with discounts since the buyback announcement.

Among these, BST has maintained a relatively stable discount of about 5%, which is largely due to its exclusion from BlackRock's buyback program since it hasn’t reached the necessary discount threshold.

This stability is advantageous, allowing investors to experience lower volatility for those considering purchases when the discount approaches 7.5%.

On the other hand, BIGZ has reaped significant benefits from this program, showcasing a marked increase in its market price despite a flat NAV performance.

Evaluating the Buyback Program's Success

The compelling performance of BIGZ indicates the effectiveness of BlackRock’s buyback plan. Although this year has seen the market shift favorably towards growth stocks, sustaining a flat NAV for BIGZ suggests investors may look to exchange it for funds like BST, which is witnessing both NAV and market price growth.

Understanding BlackRock's Strategy

The bucks stop with understanding the factors making CEFs appealing: significant yields and reasonable discounts to NAV. The allure of steep discounts offers buying power, but also highlights the necessity of healthy fluctuations to ensure selling at narrower discounts.

This is where buyback strategies, like that of BlackRock, come into play. Investors may reap rewards while leaving the fund, getting to profit, or even holding shares, benefiting from the retirement of shares at a discount, thus elevating the overall NAV.

Taking BSTZ as an example, buying in at a 10% discount and exiting at a 2% discount presents an impressive profit opportunity. However, it’s crucial to act swiftly, as the buyback plan is selective, only allowing up to 2.5% of outstanding shares per quarter.

Capitalizing on the AI Boom through CEFs

Closed-end funds provide unique opportunities for investing in the growing field of artificial intelligence while fetching impressive dividend yields. In contrast to individual stocks, which tend to yield lower returns (e.g., tech giants like NVIDIA and Microsoft), CEFs paint a brighter picture for income-seeking investors.

Currently, the four AI-themed CEFs I'm endorsing yield an astounding average of 9.8%. They are also attractively priced, facilitating entry into stocks that have been harder to obtain via ordinary investment avenues.

It’s an exciting moment to invest in these CEFs, positioning oneself favorably for both dividends and future capital appreciation, particularly as AI continues to weave its way into our everyday experiences.
